How Is a Secured Loan Different From an Unsecured Loan?
When the need to borrow money arises, there are several choices to obtain the cash needed, including borrowing from family members, a cash advance on a credit card or a traditional loan from a bank or credit institution. Banks offer both secured and unsecured loans. It is important that borrowers understand the differences between secured loans and unsecured loans before signing any loan documentation. There are pros and cons to both types of loans.
Collateral
The main difference between a secured and unsecured loan is the collateralizing of the loan. With a secured loan, the bank will take possession of the title of the assets that are being used as collateral for the loan. This may include a home, car, investments or other assets that can be converted to cash. With an unsecured loan, there is no collateral provided for the loan. The bank does not gain access to any assets with an unsecured loan, which is generally lent on the strength of the borrower's good name and credit history.
Interest Rate
Because the bank is more at risk with an unsecured loan, the interest rates tend to be higher than with a secured loan. In some cases, the interest rates on an unsecured loan may be higher than that of your credit card. A typical unsecured loan will have a fixed interest rate. It is possible to have an unsecured line of credit, similar to a credit card, which will have a variable interest rate. Regardless, an unsecured loan’s interest rate will be higher than a secured loan where the bank has collateral to repossess if the borrower does not repay the loan.
Term
The term of an unsecured loan tends to be shorter than a secured loan. Again, this is to lessen the risk to the financial institution. Without collateral to mitigate the bank’s risk, the institution wants the money to be repaid as soon as possible. This same reasoning is also why unsecured loans are usually available in much lesser amounts than secured loans. Secured loans, particularly those secured with real estate, can have terms as long as 30 years.
Availability
Not everyone will qualify for an unsecured loan. Many banks will require an excellent credit score as well as an established relationship with the borrower before extending an unsecured loan. In fact, some banks refuse to lend money without collateral and will not even offer overdraft protection for a checking account unless it is tied to a savings account. With a secured loan, those with good credit will qualify and an existing relationship with that financial institution is usually not required.
Tax Implications
With a secured loan, it is possible to write-off the interest associated with the loan. This would hold true if the loan is secured with your primary home as collateral. However, you must also realize that you are putting your home at risk if you are unable to make the payments on the loan. With an unsecured loan, writing off the interest associated with the loan is not possible as it is not collateralized. However, you are also not risking your assets if you are unable to repay the loan.
Secured loans require you to surrender something of value to the lending institution which will become the collateral until the loan has been repaid. Such collateral could be:
Property deeds
A car or boat
Items of jewelery
Art pieces
In the event that you fail to repay the loan, the lending institution is entitled to sell your security item to recoup their money and if the sale doesn't cover the full amount of the loan, you will have lost your property and still owe money!
Unsecured loans are what people apply for when they need money for student loans, small business loans, and extra funds to carry out minor household repairs and for small personal loans.
The main rule though, whether you are looking at a taking out a secured or unsecured loan is to make sure that you don't borrow more than you can afford to repay.
Personal Loans: Secured or unsecured
If you are thinking about taking out a personal loan it's a good idea to get familiar with the types of loans on offer, especially the difference between secured and unsecured loans. Lending institutions offer both but which one is best for you?Secured personal loans
Regardless of how much you want to borrow, you should ensure that you know the difference between a secured loan and an unsecured one so that you can make an informed decision as to which will suit your needs best. Secured loans are often used to get funds for home equity and renovations, business loans and other major purchases like a car, boat or caravan.Secured loans require you to surrender something of value to the lending institution which will become the collateral until the loan has been repaid. Information about unsecured personal loans
With an unsecured loan you are not required to surrender anything for the purpose of collateral. While this means that you will not lose anything other than your credit rating if you fail to pay, it should be noted that the interest rates on unsecured loans are usually much higher than those generated by a secured loan. As a result, unsecured personal loans are much harder to get as the lending institution will not have anything of value to hold as security against the loan.Unsecured loans are what people apply for when they need money for student loans, small business loans, and extra funds to carry out minor household repairs and for small personal loans.

ReplyDeleteMoney is the indispensable part of our life. Sometimes we need a huge amount of money and that time we may not have proper funds. A personal loan is the best option to choose as it is an unsecured debt and the most remarkable feature of these loans are easy availability, quick loan approval and minimal documentation. Unsecured loans are available at high interest rates unlike secured loans. I want to avail HDFC Personal Loan as I will not have to surrender any property to the HDFC Bank.
ReplyDeleteMy experience working with Mr Pedro ( A Loan Officer) was a pleasure. He was completely upfront about the costs and whether the deal made sense financially. In fact, when I explained my situation, he advised me not to refinance unless the current terms improved even though it cost him business. When he later contacted me about a better deal, I jumped at it because he had earned my trust. "Definitely made me feel confident that I was working with a great loan company / great business person who knew his worth of business lines.
